its a cd image, as i understand it. its a "picture" of what the cd should look like when burned.

With applications such as Daemon Tools you can mount an ISO.

This basically means it makes the PC think the ISO is a real CD/DVD in a drive, this is useful as it means you don't actually have to burn the ISO.
