Exactly; I'm quite certain they just built some fancy wav-encoding into the player. It's not magically going to create data out of thin air.
Yeah it's been here since the redesign, presumably for flash artists who don't want those 30 milliseconds of silence an MP3 adds to the waveform to reserve for ID3 data. It would be nice to upload WAVs, but if I had to be honest I can't quite tell the difference in quality between a 160 Kbps MP3 and a WAV :(.

That's my guess too, since the built-in encoder in Flash accounts for that last I knew. When having looping music, that small sounding gap can be the most annoying thing ever conceived... even worse than every MIDI in note getting stuck at the same time while playing a sample of a baby crying and your speakers on full.

Now I know what's wrong with my mp3 loops and where those 30 milliseconds of silence come from!
Well, I actually can't tell the difference starting with 320 Kbps. Everything under that value has annoying artifacts in high frequencies which my ears catch.
